Abstract

Knowledgeofsensitivityofstockreturnsisimportantforinvestment,tradeandfinancialissues.Itprovidesinsightsonstockmarketdynamicsthatareusefulforpolicymakers,investorsandtraders.UsingmonthlydatafortheperiodJanuary2007toApril2012,thisstudyexaminesthestockreturnssensitivitytofourkeymacroeconomicvariablesnamelyindustrialproduction,exports,exchangerateandinterestrate.Indexofindustrialproductionandinterestratearesignificantlyrelatedtostockpricesinthelongrun.Itimpliesthatgrowthintherealsectorleadstothebetterreturnsinthefinancial sectoras well.One possible explanationcould bethat well-performingreal sectorbuildsstrongsentimentsorexpectationsintheeconomywhichdrivestockreturns.Italsoindicatesthatstockreturnsaredrivenbydomesticindustrialproductionratherthanexports.Thesignificantinterestrateimpliesthatmonetarypolicymeasuresarecrucialindeterminingthereturnsinthestock marketinIndia.
