Sources of procyclicality phenomenon in banking

Abstract
The paper identifies endogenous sources of procyclicality in banking, i.e. it focuses on responses of individual banks to risk. Factors leading to procyclicality in banking are divided into two groups. The first one includes behavioral determinants [cognitive biases] with two instances of it: risk illusion and cognitive dissonance. The other group covers market failures such as flawed incentives, information frictions and coordination problems.
